Choosing between paying off your mortgage or investing is never an easy task. We delve into the benefits and drawbacks of one of life's biggest decisions.
What are the advantages of paying off your mortgage early?
Perhaps the single biggest advantage is that it reduces financial stress. It also gives you considerable comfort and peace of mind that your house has been bought and paid for.
Additionally, paying off your mortgage sooner can indeed free up a significant portion of your monthly budget. It can be your single biggest expense, which can be used for other purposes or saved for the future.
It also reduces your loan-to-value (LTV), enabling you to get better deals in the future when remortgaging.
It may be a good idea to calculate how much you can save in interest payments, deduct any early redemption charges, and compare with what a worst-case scenario you could make by investing a lump sum that you have to pay off your mortgage.
Investing may make you more money than paying off debt, but the savings from interest on mortgage payments can be substantial.
What are the disadvantages of paying off your mortgage early?
The disadvantage to paying off your mortgage is that you may have to pay expensive early repayment charges, which may prevent you from clearing other high-interest debts.
With inflation at 6.9% in the 12 months to July 2023, if you are on a long-term fixed-rate mortgage, it may be disadvantageous to pay off your mortgage early, as in real terms, the size of the debt is being eroded by inflation.
What are the advantages of investing in a lump sum?
Certainly, investing in stocks, shares, and bonds can be a smart financial strategy, as it could protect your capital from inflation, diversify your assets, and increase the value of your net worth over time.
Investments are generally more liquid, meaning you can access your money if needed, although market fluctuations may impact the value.
Investing in a personal pension can be a good idea, as the government will top your pension with free cash through tax relief.
What are the disadvantages of investing in a lump sum?
When you invest in a lump sum, there is a chance that you could lose some or all of your capital.
While your investments could rise in value, they could also fall, losing you money.
